Here's Why Cornerstone Building Brands (NYSE:CNR) Has A Meaningful Debt Burden

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Cornerstone Building Brands, Inc. (NYSE:CNR) does have debt on its balance sheet. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at October 2020 Cornerstone Building Brands had debt of US$3.68b, up from US$3.21b in one year. However, because it has a cash reserve of US$627.6m, its net debt is less, at about US$3.05b.

A Look At Cornerstone Building Brands's Liabilities

According to the last reported balance sheet, Cornerstone Building Brands had liabilities of US$696.3m due within 12 months, and liabilities of US$4.36b due beyond 12 months. Offsetting this, it had US$627.6m in cash and US$613.0m in receivables that were due within 12 months. So its liabilities total US$3.81b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the US$1.18b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Cornerstone Building Brands would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Cornerstone Building Brands shareholders face the double whammy of a high net debt to EBITDA ratio (5.1), and fairly weak interest coverage, since EBIT is just 1.4 times the interest expense. The debt burden here is substantial. Looking on the bright side, Cornerstone Building Brands boosted its EBIT by a silky 71% in the last year. Like a mother's loving embrace of a newborn that sort of growth builds resilience, putting the company in a stronger position to manage its debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Cornerstone Building Brands's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. This cold hard cash means it can reduce its debt when it wants to.

Our View

To be frank both Cornerstone Building Brands's interest cover and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its EBIT growth rate is a good sign, and makes us more optimistic. Once we consider all the factors above, together, it seems to us that Cornerstone Building Brands's debt is making it a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
