So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Acuity Brands, Inc. (NYSE:AYI) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The chart below, which you can click on for greater detail, shows that Acuity Brands had US$495.9m in debt in February 2024; about the same as the year before. However, its balance sheet shows it holds US$578.9m in cash, so it actually has US$83.0m net cash.
How Strong Is Acuity Brands' Balance Sheet?
According to the last reported balance sheet, Acuity Brands had liabilities of US$597.9m due within 12 months, and liabilities of US$778.3m due beyond 12 months. Offsetting these obligations, it had cash of US$578.9m as well as receivables valued at US$494.9m due within 12 months. So its liabilities total US$302.4m more than the combination of its cash and short-term receivables.
Given Acuity Brands has a market capitalization of US$7.92b, it's hard to believe these liabilities pose much threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. While it does have liabilities worth noting, Acuity Brands also has more cash than debt, so we're pretty confident it can manage its debt safely.
Acuity Brands's EBIT was pretty flat over the last year, but that shouldn't be an issue given the it doesn't have a lot of debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Acuity Brands's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Acuity Brands may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. That positions it well to pay down debt if desirable to do so.

While it is always sensible to look at a company's total liabilities, it is very reassuring that Acuity Brands has US$83.0m in net cash. And it impressed us with free cash flow of US$504m, being 80% of its EBIT. So we don't think Acuity Brands's use of debt is risky.
