Is China Airlines (TWSE:2610) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that China Airlines, Ltd. (TWSE:2610) does have debt on its balance sheet. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does China Airlines Carry?

As you can see below, China Airlines had NT$75.5b of debt, at September 2024, which is about the same as the year before. You can click the chart for greater detail. However, because it has a cash reserve of NT$52.9b, its net debt is less, at about NT$22.6b.

A Look At China Airlines' Liabilities

Zooming in on the latest balance sheet data, we can see that China Airlines had liabilities of NT$82.6b due within 12 months and liabilities of NT$141.8b due beyond that. Offsetting this, it had NT$52.9b in cash and NT$12.0b in receivables that were due within 12 months. So its liabilities total NT$159.5b more than the combination of its cash and short-term receivables.

Given this deficit is actually higher than the company's market capitalization of NT$158.5b, we think shareholders really should watch China Airlines's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

China Airlines has a low net debt to EBITDA ratio of only 0.51. And its EBIT covers its interest expense a whopping 27.1 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, China Airlines grew its EBIT by 95% over the last twelve months, and that growth will make it easier to handle its debt. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if China Airlines can strengthen its balance sheet over time. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, China Airlines actually produced more free cash flow than EBIT. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

The good news is that China Airlines's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But we must concede we find its level of total liabilities has the opposite effect. When we consider the range of factors above, it looks like China Airlines is pretty sensible with its use of debt. While that brings some risk, it can also enhance returns for shareholders. The balance sheet is clearly the area to focus on when you are analysing debt.
