Weblink International (GTSM:6776) Seems To Use Debt Quite Sensibly

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Weblink International Inc. (GTSM:6776) makes use of debt. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Weblink International's Net Debt?

The image below, which you can click on for greater detail, shows that Weblink International had debt of NT$670.0m at the end of September 2020, a reduction from NT$950.0m over a year. However, it does have NT$212.4m in cash offsetting this, leading to net debt of about NT$457.6m.

A Look At Weblink International's Liabilities

Zooming in on the latest balance sheet data, we can see that Weblink International had liabilities of NT$2.83b due within 12 months and liabilities of NT$147.0m due beyond that. On the other hand, it had cash of NT$212.4m and NT$2.23b worth of receivables due within a year. So it has liabilities totalling NT$530.1m more than its cash and near-term receivables, combined.

While this might seem like a lot, it is not so bad since Weblink International has a market capitalization of NT$2.59b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Weblink International's net debt is 2.7 times its EBITDA, which is a significant but still reasonable amount of leverage. However, its interest coverage of 31.6 is very high, suggesting that the interest expense on the debt is currently quite low. It is well worth noting that Weblink International's EBIT shot up like bamboo after rain, gaining 46% in the last twelve months. That'll make it easier to manage its debt. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Weblink International will need earnings to service that debt. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Weblink International saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

Weblink International's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. When we consider all the elements mentioned above, it seems to us that Weblink International is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. When analysing debt levels, the balance sheet is the obvious place to start.
