It is hard to get excited after looking at Success Prime's (TPE:2496) recent performance, when its stock has declined 7.0% over the past three months. But if you pay close attention, you might find that its key financial indicators look quite decent, which could mean that the stock could potentially rise in the long-term given how markets usually reward more resilient long-term fundamentals. In this article, we decided to focus on Success Prime's ROE.

Return on equity or ROE is a key measure used to assess how efficiently a company's management is utilizing the company's capital. In simpler terms, it measures the profitability of a company in relation to shareholder's equity.

How Is ROE Calculated?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Success Prime is:

8.9% = NT$71m ÷ NT$802m (Based on the trailing twelve months to September 2020).

The 'return' is the amount earned after tax over the last twelve months. That means that for every NT$1 worth of shareholders' equity, the company generated NT$0.09 in profit.

What Is The Relationship Between ROE And Earnings Growth?

Thus far, we have learned that ROE measures how efficiently a company is generating its profits. We now need to evaluate how much profit the company reinvests or "retains" for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.

A Side By Side comparison of Success Prime's Earnings Growth And 8.9% ROE

To start with, Success Prime's ROE looks acceptable. Even so, when compared with the average industry ROE of 13%, we aren't very excited. Still, we can see that Success Prime has seen a remarkable net income growth of 28% over the past five years. Therefore, there could be other causes behind this growth. For instance, the company has a low payout ratio or is being managed efficiently. Bear in mind, the company does have a respectable ROE. It is just that the industry ROE is higher. So this certainly also provides some context to the high earnings growth seen by the company.

Next, on comparing with the industry net income growth, we found that Success Prime's growth is quite high when compared to the industry average growth of 16% in the same period, which is great to see.

The basis for attaching value to a company is, to a great extent, tied to its earnings growth. This then helps them determine if the stock is placed for a bright or bleak future. Is Success Prime fairly valued compared to other companies? These 3 valuation measures might help you decide.

Is Success Prime Making Efficient Use Of Its Profits?

The high three-year median payout ratio of 61% (implying that it keeps only 39% of profits) for Success Prime suggests that the company's growth wasn't really hampered despite it returning most of the earnings to its shareholders.

Moreover, Success Prime is determined to keep sharing its profits with shareholders which we infer from its long history of four years of paying a dividend.

Summary

In total, it does look like Success Prime has some positive aspects to its business. Namely, its significant earnings growth, to which its moderate rate of return likely contributed. While the company is paying out most of its earnings as dividends, it has been able to grow its earnings in spite of it, so that's probably a good sign.
