Are SIA Engineering's (SGX:S59) Statutory Earnings A Good Reflection Of Its Earnings Potential?
Statistically speaking, it is less risky to invest in profitable companies than in unprofitable ones. Having said that, sometimes statutory profit levels are not a good guide to ongoing profitability, because some short term one-off factor has impacted profit levels. Today we'll focus on whether this year's statutory profits are a good guide to understanding SIA Engineering (SGX:S59).
While SIA Engineering was able to generate revenue of S$704.4m in the last twelve months, we think its profit result of S$87.2m was more important. In the last few years both its revenue and its profit have fallen, as you can see in the chart below.

Of course, when it comes to statutory profit, the devil is often in the detail, and we can get a better sense for a company by diving deeper into the financial statements. As a reuslt, we think it's important to consider how unusual items and the recent tax benefit have influenced SIA Engineering's statutory profit. That might leave you wondering what analysts are forecasting in terms of future profitability. Luckily, you can click here to see an interactive graph depicting future profitability, based on their estimates.
The Impact Of Unusual Items On Profit
For anyone who wants to understand SIA Engineering's profit beyond the statutory numbers, it's important to note that during the last twelve months statutory profit was reduced by S$45m due to unusual items. While deductions due to unusual items are disappointing in the first instance, there is a silver lining. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. And that's hardly a surprise given these line items are considered unusual. In the twelve months to September 2020, SIA Engineering had a big unusual items expense. All else being equal, this would likely have the effect of making the statutory profit look worse than its underlying earnings power.
An Unusual Tax Situation
Having already discussed the impact of the unusual items, we should also note that SIA Engineering received a tax benefit of S$6.9m. It's always a bit noteworthy when a company is paid by the tax man, rather than paying the tax man. The receipt of a tax benefit is obviously a good thing, on its own. However, our data indicates that tax benefits can temporarily boost statutory profit in the year it is booked, but subsequently profit may fall back. In the likely event the tax benefit is not repeated, we'd expect to see its statutory profit levels drop, at least in the absence of strong growth. So while we think it's great to receive a tax benefit, it does tend to imply an increased risk that the statutory profit overstates the sustainable earnings power of the business.
Our Take On SIA Engineering's Profit Performance
In the last year SIA Engineering received a tax benefit, which boosted its profit in a way that might not be much more sustainable than turning prime farmland into gas fields. Having said that, it also had a unusual item reducing its profit. Given the contrasting considerations, we don't have a strong view as to whether SIA Engineering's profits are an apt reflection of its underlying potential for profit. So while earnings quality is important, it's equally important to consider the risks facing SIA Engineering at this point in time.
