Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Singapore Land Group Limited (SGX:U06) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Singapore Land Group Carry?
The image below, which you can click on for greater detail, shows that Singapore Land Group had debt of S$522.7m at the end of June 2022, a reduction from S$597.9m over a year. However, because it has a cash reserve of S$197.9m, its net debt is less, at about S$324.8m.
How Healthy Is Singapore Land Group's Balance Sheet?
The latest balance sheet data shows that Singapore Land Group had liabilities of S$359.0m due within a year, and liabilities of S$589.5m falling due after that. Offsetting these obligations, it had cash of S$197.9m as well as receivables valued at S$87.4m due within 12 months. So it has liabilities totalling S$663.2m more than its cash and near-term receivables, combined.
Since publicly traded Singapore Land Group shares are worth a total of S$3.41b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Singapore Land Group has a low debt to EBITDA ratio of only 1.2. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. In addition to that, we're happy to report that Singapore Land Group has boosted its EBIT by 39%, thus reducing the spectre of future debt repayments. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Singapore Land Group actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
Singapore Land Group's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Overall, we don't think Singapore Land Group is taking any bad risks, as its debt load seems modest. So we're not worried about the use of a little leverage on the balance sheet.
