It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Ying Li International Real Estate Limited (SGX:5DM) does carry debt. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. As you can see below, Ying Li International Real Estate had CN¥2.49b of debt at December 2021, down from CN¥2.65b a year prior. However, because it has a cash reserve of CN¥567.9m, its net debt is less, at about CN¥1.92b.

How Healthy Is Ying Li International Real Estate's Balance Sheet?

According to the last reported balance sheet, Ying Li International Real Estate had liabilities of CN¥2.22b due within 12 months, and liabilities of CN¥2.53b due beyond 12 months. On the other hand, it had cash of CN¥567.9m and CN¥322.4m worth of receivables due within a year. So its liabilities total CN¥3.85b more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the CN¥685.1m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Ying Li International Real Estate would probably need a major re-capitalization if its creditors were to demand repayment.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Ying Li International Real Estate shareholders face the double whammy of a high net debt to EBITDA ratio (43.1), and fairly weak interest coverage, since EBIT is just 0.33 times the interest expense. This means we'd consider it to have a heavy debt load. However, it should be some comfort for shareholders to recall that Ying Li International Real Estate actually grew its EBIT by a hefty 418%, over the last 12 months. If that earnings trend continues it will make its debt load much more manageable in the future. There's no doubt that we learn most about debt from the balance sheet. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

To be frank both Ying Li International Real Estate's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at growing its EBIT; that's encouraging. After considering the datapoints discussed, we think Ying Li International Real Estate has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet.
