Is Xavitech (NGM:XAVI B) A Risky Investment?

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Xavitech AB (publ) (NGM:XAVI B) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Xavitech's Net Debt?

The image below, which you can click on for greater detail, shows that at June 2021 Xavitech had debt of kr34.1m, up from kr13.7m in one year. However, it does have kr9.28m in cash offsetting this, leading to net debt of about kr24.8m.

A Look At Xavitech's Liabilities

The latest balance sheet data shows that Xavitech had liabilities of kr36.0m due within a year, and liabilities of kr35.3m falling due after that. Offsetting this, it had kr9.28m in cash and kr20.9m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by kr41.2m.

Given this deficit is actually higher than the company's market capitalization of kr33.5m, we think shareholders really should watch Xavitech's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Xavitech will need earnings to service that debt. Over 12 months, Xavitech reported revenue of kr70m, which is a gain of 1,706%, although it did not report any earnings before interest and tax. That's virtually the hole-in-one of revenue growth!

Caveat Emptor

While we can certainly appreciate Xavitech's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. Indeed, it lost kr827k at the EBIT level. Considering that alongside the liabilities mentioned above make us nervous about the company. We'd want to see some strong near-term improvements before getting too interested in the stock. It's fair to say the loss of kr6.0m didn't encourage us either; we'd like to see a profit. And until that time we think this is a risky stock. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
