Here's Why Cyfrowy Polsat (WSE:CPS) Is Weighed Down By Its Debt Load

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Cyfrowy Polsat S.A. (WSE:CPS) makes use of debt. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Cyfrowy Polsat's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of March 2024 Cyfrowy Polsat had zł14.6b of debt, an increase on zł12.1b, over one year. However, because it has a cash reserve of zł2.70b, its net debt is less, at about zł11.9b.
How Strong Is Cyfrowy Polsat's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Cyfrowy Polsat had liabilities of zł5.18b due within 12 months and liabilities of zł14.9b due beyond that. On the other hand, it had cash of zł2.70b and zł3.40b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by zł14.0b.
This deficit casts a shadow over the zł7.27b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. After all, Cyfrowy Polsat would likely require a major re-capitalisation if it had to pay its creditors today.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
While Cyfrowy Polsat's debt to EBITDA ratio (4.3) suggests that it uses some debt, its interest cover is very weak, at 1.3, suggesting high leverage. It seems that the business incurs large depreciation and amortisation charges, so maybe its debt load is heavier than it would first appear, since EBITDA is arguably a generous measure of earnings. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Another concern for investors might be that Cyfrowy Polsat's EBIT fell 13% in the last year. If things keep going like that, handling the debt will about as easy as bundling an angry house cat into its travel box. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Cyfrowy Polsat's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Looking at the most recent three years, Cyfrowy Polsat recorded free cash flow of 24% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Our View
To be frank both Cyfrowy Polsat's interest cover and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. And even its net debt to EBITDA fails to inspire much confidence. Taking into account all the aforementioned factors, it looks like Cyfrowy Polsat has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
