Is Bowim (WSE:BOW) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Bowim S.A. (WSE:BOW) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Bowim's Debt?

You can click the graphic below for the historical numbers, but it shows that Bowim had zł22.2m of debt in June 2023, down from zł91.2m, one year before. However, it does have zł23.1m in cash offsetting this, leading to net cash of zł890.1k.

How Strong Is Bowim's Balance Sheet?

We can see from the most recent balance sheet that Bowim had liabilities of zł235.0m falling due within a year, and liabilities of zł52.7m due beyond that. On the other hand, it had cash of zł23.1m and zł150.7m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by zł113.9m.

This is a mountain of leverage relative to its market capitalization of zł121.9m. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry. Despite its noteworthy liabilities, Bowim boasts net cash, so it's fair to say it does not have a heavy debt load!

Importantly, Bowim's EBIT fell a jaw-dropping 86% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. When analysing debt levels, the balance sheet is the obvious place to start. But it is Bowim's earnings that will influence how the balance sheet holds up in the future. While Bowim does have more liabilities than liquid assets, it also has net cash of zł890.1k. Despite its cash we think that Bowim seems to struggle to grow its EBIT, so we are wary of the stock.
