Stern Groep (AMS:STRN) Has Debt But No Earnings; Should You Worry?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Stern Groep N.V. (AMS:STRN) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Stern Groep's Debt?

As you can see below, Stern Groep had €75.5m of debt at December 2020, down from €100.6m a year prior. And it doesn't have much cash, so its net debt is about the same.

A Look At Stern Groep's Liabilities

We can see from the most recent balance sheet that Stern Groep had liabilities of €194.5m falling due within a year, and liabilities of €113.5m due beyond that. Offsetting this, it had €283.0k in cash and €24.1m in receivables that were due within 12 months. So it has liabilities totalling €283.6m more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the €76.9m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Stern Groep would probably need a major re-capitalization if its creditors were to demand repayment. The balance sheet is clearly the area to focus on when you are analysing debt. In the last year Stern Groep had a loss before interest and tax, and actually shrunk its revenue by 24%, to €751m. That makes us nervous, to say the least.

Not only did Stern Groep's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Indeed, it lost €1.3m at the EBIT level. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. Of course, it may be able to improve its situation with a bit of luck and good execution. Nevertheless, we would not bet on it given that it lost €27m in just last twelve months, and it doesn't have much by way of liquid assets. So while it's not wise to assume the company will fail, we do think it's risky. The balance sheet is clearly the area to focus on when you are analysing debt.
