These 4 Measures Indicate That BioSmartLtd (KOSDAQ:038460) Is Using Debt Extensively
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, BioSmart Co.,Ltd. (KOSDAQ:038460) does carry debt. But is this debt a concern to shareholders?
When Is Debt A Problem?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is BioSmartLtd's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2020 BioSmartLtd had ₩37.2b of debt, an increase on ₩29.5b, over one year. However, it also had ₩25.3b in cash, and so its net debt is ₩11.9b.
How Healthy Is BioSmartLtd's Balance Sheet?
According to the last reported balance sheet, BioSmartLtd had liabilities of ₩56.2b due within 12 months, and liabilities of ₩18.9b due beyond 12 months. Offsetting these obligations, it had cash of ₩25.3b as well as receivables valued at ₩25.0b due within 12 months. So it has liabilities totalling ₩24.9b more than its cash and near-term receivables, combined.
Given BioSmartLtd has a market capitalization of ₩164.2b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While BioSmartLtd has a quite reasonable net debt to EBITDA multiple of 1.8, its interest cover seems weak, at 1.7. The main reason for this is that it has such high depreciation and amortisation. These charges may be non-cash, so they could be excluded when it comes to paying down debt. But the accounting charges are there for a reason -- some assets are seen to be losing value. Either way there's no doubt the stock is using meaningful leverage. Importantly, BioSmartLtd's EBIT fell a jaw-dropping 81% in the last twelve months. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since BioSmartLtd will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, BioSmartLtd saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
To be frank both BioSmartLtd's conversion of EBIT to free cash flow and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But at least its level of total liabilities is not so bad. We're quite clear that we consider BioSmartLtd to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet.
