Is SIMMTECH (KOSDAQ:222800) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, SIMMTECH Co., Ltd. (KOSDAQ:222800) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does SIMMTECH Carry?

As you can see below, SIMMTECH had ₩156.3b of debt at September 2020, down from ₩293.8b a year prior. On the flip side, it has ₩11.0b in cash leading to net debt of about ₩145.4b.

A Look At SIMMTECH's Liabilities

According to the last reported balance sheet, SIMMTECH had liabilities of ₩394.5b due within 12 months, and liabilities of ₩143.8b due beyond 12 months. Offsetting this, it had ₩11.0b in cash and ₩75.5b in receivables that were due within 12 months. So it has liabilities totalling ₩451.8b more than its cash and near-term receivables, combined.

SIMMTECH has a market capitalization of ₩805.7b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

While SIMMTECH's low debt to EBITDA ratio of 0.91 suggests only modest use of debt, the fact that EBIT only covered the interest expense by 6.5 times last year does give us pause. So we'd recommend keeping a close eye on the impact financing costs are having on the business. Although SIMMTECH made a loss at the EBIT level, last year, it was also good to see that it generated ₩85b in EBIT over the last twelve months. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine SIMMTECH's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it is important to check how much of its earnings before interest and tax (EBIT) converts to actual free cash flow. Over the most recent year, SIMMTECH recorded free cash flow worth 77% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

When it comes to the balance sheet, the standout positive for SIMMTECH was the fact that it seems able to convert EBIT to free cash flow confidently. But the other factors we noted above weren't so encouraging. For instance it seems like it has to struggle a bit to handle its total liabilities. When we consider all the elements mentioned above, it seems to us that SIMMTECH is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. When analysing debt levels, the balance sheet is the obvious place to start.
