Celemics (KOSDAQ:331920) Is Posting Solid Earnings, But It Is Not All Good News
Shareholders were pleased with the recent earnings report from Celemics, Inc. (KOSDAQ:331920). Investors should be cautious however, as there some causes of concern deeper in the numbers.

Examining Cashflow Against Celemics' Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
For the year to June 2024, Celemics had an accrual ratio of 1.13. As a general rule, that bodes poorly for future profitability. To wit, the company did not generate one whit of free cashflow in that time. Over the last year it actually had negative free cash flow of ₩2.4b, in contrast to the aforementioned profit of ₩11.0b. We also note that Celemics' free cash flow was actually negative last year as well, so we could understand if shareholders were bothered by its outflow of ₩2.4b. However, that's not all there is to consider. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

How Do Unusual Items Influence Profit?
As it happens, there are a few different things to consider when we look at Celemics' profit and the last one we'll mention is ₩14b gain booked as unusual items. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable. We ran the numbers on most publicly listed companies worldwide, and it's very common for unusual items to be once-off in nature. And, after all, that's exactly what the accounting terminology implies. We can see that Celemics' positive unusual items were quite significant relative to its profit in the year to June 2024. All else being equal, this would likely have the effect of making the statutory profit a poor guide to underlying earnings power.

Summing up, Celemics received a nice boost to profit from unusual items, but could not match its paper profit with free cash flow. On reflection, the above-mentioned factors give us the strong impression that Celemics'underlying earnings power is not as good as it might seem, based on the statutory profit numbers.
