Is Nongshim Co., Ltd.'s (KRX:004370) Recent Price Movement Underpinned By Its Weak Fundamentals?
With its stock down 13% over the past three months, it is easy to disregard Nongshim (KRX:004370). We, however decided to study the company's financials to determine if they have got anything to do with the price decline. At first glance, Nongshim's ROE doesn't look very promising. However, its ROE is similar to the industry average of 6.5%, so we won't completely dismiss the company. Having said that, Nongshim's five year net income decline rate was 15%. Remember, the company's ROE is a bit low to begin with. Hence, this goes some way in explaining the shrinking earnings.
However, when we compared Nongshim's growth with the industry we found that while the company's earnings have been shrinking, the industry has seen an earnings growth of 3.5% in the same period. This is quite worrisome.
Earnings growth is an important metric to consider when valuing a stock. The investor should try to establish if the expected growth or decline in earnings, whichever the case may be, is priced in. Is Nongshim Efficiently Re-investing Its Profits?
Looking at its three-year median payout ratio of 28% (or a retention ratio of 72%) which is pretty normal, Nongshim's declining earnings is rather baffling as one would expect to see a fair bit of growth when a company is retaining a good portion of its profits. It looks like there might be some other reasons to explain the lack in that respect. For example, the business could be in decline.
Additionally, Nongshim has paid dividends over a period of at least ten years, which means that the company's management is determined to pay dividends even if it means little to no earnings growth. Upon studying the latest analysts' consensus data, we found that the company's future payout ratio is expected to drop to 18% over the next three years. However, the company's ROE is not expected to change by much despite the lower expected payout ratio.
Conclusion
On the whole, we feel that the performance shown by Nongshim can be open to many interpretations. While the company does have a high rate of profit retention, its low rate of return is probably hampering its earnings growth. Having said that, looking at current analyst estimates, we found that the company's earnings growth rate is expected to see a huge improvement.
