MegaMD's (KOSDAQ:133750) Solid Earnings Are Supported By Other Strong Factors
MegaMD Co., Ltd. (KOSDAQ:133750) announced strong profits, but the stock was stagnant. We did some digging, and we found some concerning factors in the details.
Zooming In On MegaMD's Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. The ratio shows us how much a company's profit exceeds its FCF.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. Notably, there is some academic evidence that suggests that a high accrual ratio is a bad sign for near-term profits, generally speaking.
Over the twelve months to December 2024, MegaMD recorded an accrual ratio of -0.20. That implies it has very good cash conversion, and that its earnings in the last year actually significantly understate its free cash flow. To wit, it produced free cash flow of ₩8.1b during the period, dwarfing its reported profit of ₩3.78b. Given that MegaMD had negative free cash flow in the prior corresponding period, the trailing twelve month resul of ₩8.1b would seem to be a step in the right direction. Having said that, there is more to the story. The accrual ratio is reflecting the impact of unusual items on statutory profit, at least in part.

The Impact Of Unusual Items On Profit
Surprisingly, given MegaMD's accrual ratio implied strong cash conversion, its paper profit was actually boosted by ₩1.7b in unusual items. We can't deny that higher profits generally leave us optimistic, but we'd prefer it if the profit were to be sustainable. When we analysed the vast majority of listed companies worldwide, we found that significant unusual items are often not repeated. Which is hardly surprising, given the name. MegaMD had a rather significant contribution from unusual items relative to its profit to December 2024. As a result, we can surmise that the unusual items are making its statutory profit significantly stronger than it would otherwise be.
Our Take On MegaMD's Profit Performance
In conclusion, MegaMD's accrual ratio suggests its statutory earnings are of good quality, but on the other hand the profits were boosted by unusual items. Given the contrasting considerations, we don't have a strong view as to whether MegaMD's profits are an apt reflection of its underlying potential for profit.
