Hanwha Aerospace (KRX:012450) Has A Pretty Healthy Balance Sheet
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Hanwha Aerospace Co., Ltd. (KRX:012450) does carry debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. You can click the graphic below for the historical numbers, but it shows that as of June 2024 Hanwha Aerospace had ₩5.50t of debt, an increase on ₩3.65t, over one year. However, it does have ₩2.37t in cash offsetting this, leading to net debt of about ₩3.13t.
How Strong Is Hanwha Aerospace's Balance Sheet?
We can see from the most recent balance sheet that Hanwha Aerospace had liabilities of ₩13t falling due within a year, and liabilities of ₩3.89t due beyond that. Offsetting these obligations, it had cash of ₩2.37t as well as receivables valued at ₩2.47t due within 12 months. So it has liabilities totalling ₩13t more than its cash and near-term receivables, combined.
This deficit is considerable relative to its very significant market capitalization of ₩14t, so it does suggest shareholders should keep an eye on Hanwha Aerospace's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Also relevant is that Hanwha Aerospace has grown its EBIT by a very respectable 23% in the last year, thus enhancing its ability to pay down debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Happily for any shareholders, Hanwha Aerospace actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.
Our View
Both Hanwha Aerospace's ability to to convert EBIT to free cash flow and its EBIT growth rate gave us comfort that it can handle its debt. On the other hand, its level of total liabilities makes us a little less comfortable about its debt. When we consider all the elements mentioned above, it seems to us that Hanwha Aerospace is managing its debt quite well. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
