Some Investors May Be Worried About S&T Dynamics' (KRX:003570) Returns On Capital
Ignoring the stock price of a company, what are the underlying trends that tell us a business is past the growth phase? More often than not, we'll see a declining return on capital employed (ROCE) and a declining amount of capital employed. Basically the company is earning less on its investments and it is also reducing its total assets. So after we looked into S&T Dynamics (KRX:003570), the trends above didn't look too great.
Understanding Return On Capital Employed (ROCE)
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. To calculate this metric for S&T Dynamics, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.019 = ₩14b ÷ (₩833b - ₩121b) (Based on the trailing twelve months to December 2020).
Therefore, S&T Dynamics has an ROCE of 1.9%. In absolute terms, that's a low return and it also under-performs the Aerospace & Defense industry average of 5.4%.

What The Trend Of ROCE Can Tell Us
We are a bit worried about the trend of returns on capital at S&T Dynamics. About five years ago, returns on capital were 5.0%, however they're now substantially lower than that as we saw above. And on the capital employed front, the business is utilizing roughly the same amount of capital as it was back then. This combination can be indicative of a mature business that still has areas to deploy capital, but the returns received aren't as high due potentially to new competition or smaller margins. If these trends continue, we wouldn't expect S&T Dynamics to turn into a multi-bagger.
What We Can Learn From S&T Dynamics' ROCE
All in all, the lower returns from the same amount of capital employed aren't exactly signs of a compounding machine. It should come as no surprise then that the stock has fallen 39% over the last five years, so it looks like investors are recognizing these changes. That being the case, unless the underlying trends revert to a more positive trajectory, we'd consider looking elsewhere.
