Seoyon E-Hwa (KRX:200880) Takes On Some Risk With Its Use Of Debt

David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Seoyon E-Hwa Co., Ltd. (KRX:200880) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. The image below, which you can click on for greater detail, shows that at March 2024 Seoyon E-Hwa had debt of ₩628.8b, up from ₩521.9b in one year. On the flip side, it has ₩285.5b in cash leading to net debt of about ₩343.3b.

How Strong Is Seoyon E-Hwa's Balance Sheet?

According to the last reported balance sheet, Seoyon E-Hwa had liabilities of ₩1.34t due within 12 months, and liabilities of ₩314.8b due beyond 12 months. Offsetting this, it had ₩285.5b in cash and ₩511.2b in receivables that were due within 12 months. So its liabilities total ₩860.7b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the ₩564.8b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, Seoyon E-Hwa would likely require a major re-capitalisation if it had to pay its creditors today.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, Seoyon E-Hwa created free cash flow amounting to 14% of its EBIT, an uninspiring performance. That limp level of cash conversion undermines its ability to manage and pay down debt.

We'd go so far as to say Seoyon E-Hwa's level of total liabilities was disappointing. But at least it's pretty decent at managing its debt, based on its EBITDA,; that's encouraging. Looking at the bigger picture, it seems clear to us that Seoyon E-Hwa's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt.
