AI CROSS' (TSE:4476) Soft Earnings Are Actually Better Than They Appear
Soft earnings didn't appear to concern AI CROSS Inc.'s (TSE:4476) shareholders over the last week. We did some digging, and we believe the earnings are stronger than they seem.
A Closer Look At AI CROSS' Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. You could think of the accrual ratio from cashflow as the 'non-FCF profit ratio'.
That means a negative accrual ratio is a good thing, because it shows that the company is bringing in more free cash flow than its profit would suggest. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
AI CROSS has an accrual ratio of -0.80 for the year to December 2024. That indicates that its free cash flow quite significantly exceeded its statutory profit. In fact, it had free cash flow of JP¥318m in the last year, which was a lot more than its statutory profit of JP¥148.0m. AI CROSS' free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons.

Our Take On AI CROSS' Profit Performance
As we discussed above, AI CROSS' accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think AI CROSS' underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! On the other hand, its EPS actually shrunk in the last twelve months. At the end of the day, it's essential to consider more than just the factors above, if you want to understand the company properly. So if you'd like to dive deeper into this stock, it's crucial to consider any risks it's facing. Case in point: We've spotted 1 warning sign for AI CROSS you should be aware of.
