We Think Kyodo Public Relations' (TSE:2436) Profit Is Only A Baseline For What They Can Achieve

Kyodo Public Relations Co., Ltd.'s (TSE:2436) earnings announcement last week was disappointing for investors, despite the decent profit numbers. Our analysis says that investors should be optimistic, as the strong profit is built on solid foundations.

Examining Cashflow Against Kyodo Public Relations' Earnings

Many investors haven't heard of the accrual ratio from cashflow, but it is actually a useful measure of how well a company's profit is backed up by free cash flow (FCF) during a given period. In plain english, this ratio subtracts FCF from net profit, and divides that number by the company's average operating assets over that period. This ratio tells us how much of a company's profit is not backed by free cashflow.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While it's not a problem to have a positive accrual ratio, indicating a certain level of non-cash profits, a high accrual ratio is arguably a bad thing, because it indicates paper profits are not matched by cash flow. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".

Kyodo Public Relations has an accrual ratio of -0.25 for the year to June 2025. That indicates that its free cash flow quite significantly exceeded its statutory profit. To wit, it produced free cash flow of JP¥915m during the period, dwarfing its reported profit of JP¥617.0m. Kyodo Public Relations' free cash flow actually declined over the last year, which is disappointing, like non-biodegradable balloons.

Because of this, we think Kyodo Public Relations' underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And on top of that, its earnings per share have grown at 65% per year over the last three years.
