Is Berg EarthLtd (TYO:1383) Using Too Much Debt?

So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Berg Earth Co.,Ltd. (TYO:1383) makes use of debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at January 2021 Berg EarthLtd had debt of JP¥2.31b, up from JP¥1.44b in one year. However, it also had JP¥515.0m in cash, and so its net debt is JP¥1.79b.

How Strong Is Berg EarthLtd's Balance Sheet?

According to the last reported balance sheet, Berg EarthLtd had liabilities of JP¥2.14b due within 12 months, and liabilities of JP¥1.22b due beyond 12 months. Offsetting this, it had JP¥515.0m in cash and JP¥522.0m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by JP¥2.32b.

This deficit is considerable relative to its market capitalization of JP¥3.58b, so it does suggest shareholders should keep an eye on Berg EarthLtd's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry. The balance sheet is clearly the area to focus on when you are analysing debt.
