The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Showa Manufacturing Co.,Ltd. (FKSE:5953) does carry debt. But the real question is whether this debt is making the company risky.

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Strong Is Showa ManufacturingLtd's Balance Sheet?

We can see from the most recent balance sheet that Showa ManufacturingLtd had liabilities of JP¥7.07b falling due within a year, and liabilities of JP¥2.84b due beyond that. Offsetting these obligations, it had cash of JP¥2.49b as well as receivables valued at JP¥3.78b due within 12 months. So its liabilities total JP¥3.64b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the JP¥1.61b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Showa ManufacturingLtd would probably need a major re-capitalization if its creditors were to demand repayment.

Our View

But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Taking into account all the aforementioned factors, it looks like Showa ManufacturingLtd has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
