Italgas S.p.A.'s (BIT:IG) dividend will be increasing from last year's payment of the same period to €0.352 on 22nd of May. This takes the dividend yield to 6.6%, which shareholders will be pleased with.

Italgas' Payment Has Solid Earnings Coverage

If the payments aren't sustainable, a high yield for a few years won't matter that much. Before making this announcement, Italgas was earning enough to cover the dividend, but it wasn't generating any free cash flows. Since a dividend means the company is paying out cash to investors, this could prove to be a problem in the future.

Looking forward, earnings per share is forecast to rise by 5.3% over the next year. If the dividend continues on this path, the payout ratio could be 57% by next year, which we think can be pretty sustainable going forward.

Italgas Is Still Building Its Track Record

It is great to see that Italgas has been paying a stable dividend for a number of years now, however we want to be a bit cautious about whether this will remain true through a full economic cycle. Since 2017, the annual payment back then was €0.20, compared to the most recent full-year payment of €0.352. This implies that the company grew its distributions at a yearly rate of about 8.4% over that duration. Italgas has been growing its dividend at a decent rate, and the payments have been stable. However, the payment history is very short, so there is no evidence yet that the dividend can be sustained over a full economic cycle.

The Dividend Has Growth Potential

Investors could be attracted to the stock based on the quality of its payment history. It's encouraging to see that Italgas has been growing its earnings per share at 6.8% a year over the past five years. The lack of cash flows does make us a bit cautious though, especially when it comes to the future of the dividend.

Our Thoughts On Italgas' Dividend

In summary, while it's always good to see the dividend being raised, we don't think Italgas' payments are rock solid. While the low payout ratio is a redeeming feature, this is offset by the minimal cash to cover the payments. Overall, we don't think this company has the makings of a good income stock.
