Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Autostrade Meridionali S.p.A. (BIT:AUTME) makes use of debt. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. How Strong Is Autostrade Meridionali's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Autostrade Meridionali had liabilities of €285.5m due within 12 months and liabilities of €15.0m due beyond that. On the other hand, it had cash of €4.34m and €23.2m worth of receivables due within a year. So its liabilities total €273.0m more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the €118.6m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Autostrade Meridionali would probably need a major re-capitalization if its creditors were to demand repayment.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Weak interest cover of 2.5 times and a disturbingly high net debt to EBITDA ratio of 20.5 hit our confidence in Autostrade Meridionali like a one-two punch to the gut. The debt burden here is substantial. Worse, Autostrade Meridionali's EBIT was down 64% over the last year. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. Our View

To be frank both Autostrade Meridionali's EBIT growth rate and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. Having said that, its ability to convert EBIT to free cash flow isn't such a worry. It's also worth noting that Autostrade Meridionali is in the Infrastructure industry, which is often considered to be quite defensive. Taking into account all the aforementioned factors, it looks like Autostrade Meridionali has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea.
