Brim hf (ICE:BRIM) Seems To Use Debt Quite Sensibly

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Brim hf. (ICE:BRIM) does use debt in its business. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that Brim hf had debt of €283.4m at the end of December 2021, a reduction from €318.9m over a year. On the flip side, it has €76.9m in cash leading to net debt of about €206.5m.

How Healthy Is Brim hf's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Brim hf had liabilities of €62.8m due within 12 months and liabilities of €334.7m due beyond that. On the other hand, it had cash of €76.9m and €40.8m worth of receivables due within a year. So its liabilities total €279.8m more than the combination of its cash and short-term receivables.

This deficit isn't so bad because Brim hf is worth €1.34b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.

During the last three years, Brim hf produced sturdy free cash flow equating to 74% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Happily, Brim hf's impressive interest cover implies it has the upper hand on its debt. And that's just the beginning of the good news since its EBIT growth rate is also very heartening. Looking at the bigger picture, we think Brim hf's use of debt seems quite reasonable and we're not concerned about it. After all, sensible leverage can boost returns on equity.
