Shreyas Shipping and Logistics (NSE:SHREYAS) Seems To Be Using A Lot Of Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Shreyas Shipping and Logistics Limited (NSE:SHREYAS) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. As you can see below, Shreyas Shipping and Logistics had ₹2.59b of debt at September 2020, down from ₹2.93b a year prior. However, it does have ₹223.4m in cash offsetting this, leading to net debt of about ₹2.37b.

How Healthy Is Shreyas Shipping and Logistics's Balance Sheet?

We can see from the most recent balance sheet that Shreyas Shipping and Logistics had liabilities of ₹2.43b falling due within a year, and liabilities of ₹1.00b due beyond that. On the other hand, it had cash of ₹223.4m and ₹1.50b worth of receivables due within a year. So its liabilities total ₹1.71b more than the combination of its cash and short-term receivables.

Given this deficit is actually higher than the company's market capitalization of ₹1.44b, we think shareholders really should watch Shreyas Shipping and Logistics's debt levels, like a parent watching their child ride a bike for the first time. In the scenario where the company had to clean up its balance sheet quickly, it seems likely shareholders would suffer extensive dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Shreyas Shipping and Logistics shareholders face the double whammy of a high net debt to EBITDA ratio (5.2), and fairly weak interest coverage, since EBIT is just 2.0 times the interest expense. This means we'd consider it to have a heavy debt load. Worse, Shreyas Shipping and Logistics's EBIT was down 40% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.

Our View

To be frank both Shreyas Shipping and Logistics's interest cover and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. And furthermore, its level of total liabilities also fails to instill confidence. Taking into account all the aforementioned factors, it looks like Shreyas Shipping and Logistics has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
