Does Landmark Cars (NSE:LANDMARK) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Landmark Cars Limited (NSE:LANDMARK) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. What Is Landmark Cars's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2023 Landmark Cars had ₹6.92b of debt, an increase on ₹2.90b, over one year. However, it does have ₹430.1m in cash offsetting this, leading to net debt of about ₹6.49b.

A Look At Landmark Cars' Liabilities

We can see from the most recent balance sheet that Landmark Cars had liabilities of ₹7.16b falling due within a year, and liabilities of ₹2.54b due beyond that. On the other hand, it had cash of ₹430.1m and ₹1.24b worth of receivables due within a year. So it has liabilities totalling ₹8.03b more than its cash and near-term receivables, combined.

Landmark Cars has a market capitalization of ₹29.6b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Landmark Cars has a debt to EBITDA ratio of 3.7 and its EBIT covered its interest expense 3.0 times. Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Investors should also be troubled by the fact that Landmark Cars saw its EBIT drop by 11% over the last twelve months. If that's the way things keep going handling the debt load will be like delivering hot coffees on a pogo stick. When analysing debt levels, the balance sheet is the obvious place to start. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.

Our View

To be frank both Landmark Cars's EBIT growth rate and its track record of converting EBIT to free cash flow make us rather uncomfortable with its debt levels. Having said that, its ability to handle its total liabilities isn't such a worry. Looking at the bigger picture, it seems clear to us that Landmark Cars's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
