These 4 Measures Indicate That Emami Realty (NSE:EMAMIREAL) Is Using Debt In A Risky Way
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Emami Realty Limited (NSE:EMAMIREAL) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Emami Realty Carry?
As you can see below, Emami Realty had ₹15.3b of debt at March 2022, down from ₹17.2b a year prior. Net debt is about the same, since the it doesn't have much cash.
How Healthy Is Emami Realty's Balance Sheet?
According to the last reported balance sheet, Emami Realty had liabilities of ₹14.8b due within 12 months, and liabilities of ₹2.58b due beyond 12 months. Offsetting these obligations, it had cash of ₹237.9m as well as receivables valued at ₹4.03b due within 12 months. So its liabilities total ₹13.1b more than the combination of its cash and short-term receivables.
This deficit casts a shadow over the ₹3.05b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Emami Realty would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Emami Realty shareholders face the double whammy of a high net debt to EBITDA ratio (35.0), and fairly weak interest coverage, since EBIT is just 0.61 times the interest expense. The debt burden here is substantial. Worse, Emami Realty's EBIT was down 62% over the last year. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. The balance sheet is clearly the area to focus on when you are analysing debt. But you can't view debt in total isolation; since Emami Realty will need earnings to service that debt. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Looking at the most recent two years, Emami Realty recorded free cash flow of 24% of its EBIT, which is weaker than we'd expect. That's not great, when it comes to paying down debt.
Our View
On the face of it, Emami Realty's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. And furthermore, its net debt to EBITDA also fails to instill confidence. Considering all the factors previously mentioned, we think that Emami Realty really is carrying too much debt. To us, that makes the stock rather risky, like walking through a dog park with your eyes closed. But some investors may feel differently. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
