Is Pil Italica Lifestyle (NSE:PILITA) A Risky Investment?
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Pil Italica Lifestyle Limited (NSE:PILITA) does carry debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Pil Italica Lifestyle's Net Debt?
You can click the graphic below for the historical numbers, but it shows that as of September 2024 Pil Italica Lifestyle had ₹160.9m of debt, an increase on ₹85.7m, over one year. However, because it has a cash reserve of ₹20.8m, its net debt is less, at about ₹140.0m.
How Strong Is Pil Italica Lifestyle's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Pil Italica Lifestyle had liabilities of ₹208.7m due within 12 months and liabilities of ₹36.1m due beyond that. Offsetting these obligations, it had cash of ₹20.8m as well as receivables valued at ₹381.5m due within 12 months. So it actually has ₹157.5m more liquid assets than total liabilities.
This short term liquidity is a sign that Pil Italica Lifestyle could probably pay off its debt with ease, as its balance sheet is far from stretched.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we always check how much of that EBIT is translated into free cash flow. During the last three years, Pil Italica Lifestyle burned a lot of cash. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
Pil Italica Lifestyle's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. In particular, we thought its level of total liabilities was a positive. Looking at all this data makes us feel a little cautious about Pil Italica Lifestyle's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
