Moksh Ornaments (NSE:MOKSH) Seems To Use Debt Quite Sensibly

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Moksh Ornaments Limited (NSE:MOKSH) does carry debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Moksh Ornaments's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of March 2023 Moksh Ornaments had ₹275.5m of debt, an increase on ₹37.8m, over one year. However, it does have ₹52.3m in cash offsetting this, leading to net debt of about ₹223.3m.

How Strong Is Moksh Ornaments' Balance Sheet?

According to the last reported balance sheet, Moksh Ornaments had liabilities of ₹250.1m due within 12 months, and liabilities of ₹34.9m due beyond 12 months. Offsetting these obligations, it had cash of ₹52.3m as well as receivables valued at ₹290.1m due within 12 months. So it actually has ₹57.4m more liquid assets than total liabilities.

This surplus suggests that Moksh Ornaments has a conservative balance sheet, and could probably eliminate its debt without much difficulty.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Moksh Ornaments's net debt is sitting at a very reasonable 2.2 times its EBITDA, while its EBIT covered its interest expense just 4.5 times last year. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. Importantly, Moksh Ornaments grew its EBIT by 39% over the last twelve months, and that growth will make it easier to handle its debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Moksh Ornaments burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

Our View

Moksh Ornaments's conversion of EBIT to free cash flow was a real negative on this analysis, although the other factors we considered were considerably better. In particular, we are dazzled with its EBIT growth rate. When we consider all the elements mentioned above, it seems to us that Moksh Ornaments is managing its debt quite well. But a word of caution: we think debt levels are high enough to justify ongoing monitoring. There's no doubt that we learn most about debt from the balance sheet.
