Is Delek Automotive Systems (TLV:DLEA) A Risky Investment?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. A Look At Delek Automotive Systems' Liabilities

Zooming in on the latest balance sheet data, we can see that Delek Automotive Systems had liabilities of ₪3.94b due within 12 months and liabilities of ₪3.52b due beyond that. On the other hand, it had cash of ₪112.2m and ₪1.22b worth of receivables due within a year. So its liabilities total ₪6.12b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the ₪2.41b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Delek Automotive Systems would likely require a major re-capitalisation if it had to pay its creditors today.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Weak interest cover of 1.1 times and a disturbingly high net debt to EBITDA ratio of 6.7 hit our confidence in Delek Automotive Systems like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Delek Automotive Systems saw its EBIT tank 61% over the last 12 months. If earnings keep going like that over the long term, it has a snowball's chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. Over the most recent three years, Delek Automotive Systems recorded free cash flow worth 72% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

On the face of it, Delek Automotive Systems's EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. After considering the datapoints discussed, we think Delek Automotive Systems has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. There's no doubt that we learn most about debt from the balance sheet.
