Is Cathay Pacific Airways (HKG:293) A Risky Investment?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Cathay Pacific Airways Limited (HKG:293) makes use of debt. But is this debt a concern to shareholders?

When Is Debt A Problem?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is Cathay Pacific Airways's Debt?

You can click the graphic below for the historical numbers, but it shows that Cathay Pacific Airways had HK$39.3b of debt in December 2023, down from HK$45.2b, one year before. However, because it has a cash reserve of HK$7.89b, its net debt is less, at about HK$31.4b.

A Look At Cathay Pacific Airways' Liabilities

According to the last reported balance sheet, Cathay Pacific Airways had liabilities of HK$45.5b due within 12 months, and liabilities of HK$68.6b due beyond 12 months. On the other hand, it had cash of HK$7.89b and HK$6.00b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$100.2b.

This deficit casts a shadow over the HK$57.1b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Cathay Pacific Airways would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Looking at its net debt to EBITDA of 1.5 and interest cover of 4.8 times, it seems to us that Cathay Pacific Airways is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Pleasingly, Cathay Pacific Airways is growing its EBIT faster than former Australian PM Bob Hawke downs a yard glass, boasting a 267% gain in the last twelve months. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Cathay Pacific Airways's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last two years, Cathay Pacific Airways actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

Cathay Pacific Airways's level of total liabilities was a real negative on this analysis, although the other factors we considered were considerably better. There's no doubt that its ability to to convert EBIT to free cash flow is pretty flash. When we consider all the factors mentioned above, we do feel a bit cautious about Cathay Pacific Airways's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
