Cathay Pacific Airways (HKG:293) Seems To Use Debt Quite Sensibly
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Cathay Pacific Airways Limited (HKG:293) makes use of debt. But the more important question is: how much risk is that debt creating?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. How Strong Is Cathay Pacific Airways' Balance Sheet?
We can see from the most recent balance sheet that Cathay Pacific Airways had liabilities of HK$46.5b falling due within a year, and liabilities of HK$70.2b due beyond that. On the other hand, it had cash of HK$24.0b and HK$5.64b worth of receivables due within a year. So it has liabilities totalling HK$87.1b more than its cash and near-term receivables, combined.
This deficit casts a shadow over the HK$53.8b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, Cathay Pacific Airways would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Looking at its net debt to EBITDA of 0.88 and interest cover of 3.3 times, it seems to us that Cathay Pacific Airways is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. In particular, we are dazzled with its conversion of EBIT to free cash flow. When we consider all the factors mentioned above, we do feel a bit cautious about Cathay Pacific Airways's use of debt. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky.
