Returns On Capital Signal Tricky Times Ahead For Hengxin Technology (HKG:1085)
There are a few key trends to look for if we want to identify the next multi-bagger. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. However, after investigating Hengxin Technology (HKG:1085), we don't think it's current trends fit the mold of a multi-bagger.
Return On Capital Employed (ROCE): What Is It?
Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. To calculate this metric for Hengxin Technology, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.047 = CN¥91m ÷ (CN¥2.5b - CN¥632m) (Based on the trailing twelve months to December 2022).
So, Hengxin Technology has an ROCE of 4.7%. Even though it's in line with the industry average of 4.8%, it's still a low return by itself.

How Are Returns Trending?
On the surface, the trend of ROCE at Hengxin Technology doesn't inspire confidence. Over the last five years, returns on capital have decreased to 4.7% from 9.8% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.
On a side note, Hengxin Technology's current liabilities have increased over the last five years to 25% of total assets, effectively distorting the ROCE to some degree. If current liabilities hadn't increased as much as they did, the ROCE could actually be even lower. Keep an eye on this ratio, because the business could encounter some new risks if this metric gets too high.
The Bottom Line On Hengxin Technology's ROCE
In summary, despite lower returns in the short term, we're encouraged to see that Hengxin Technology is reinvesting for growth and has higher sales as a result. In light of this, the stock has only gained 18% over the last five years. So this stock may still be an appealing investment opportunity, if other fundamentals prove to be sound.
