Here's Why Zhenro Properties Group (HKG:6158) Is Weighed Down By Its Debt Load
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Zhenro Properties Group Limited (HKG:6158) does use debt in its business. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that at June 2021 Zhenro Properties Group had debt of CN¥71.3b, up from CN¥63.6b in one year. On the flip side, it has CN¥44.8b in cash leading to net debt of about CN¥26.5b.
A Look At Zhenro Properties Group's Liabilities
We can see from the most recent balance sheet that Zhenro Properties Group had liabilities of CN¥149.7b falling due within a year, and liabilities of CN¥53.6b due beyond that. On the other hand, it had cash of CN¥44.8b and CN¥11.5b worth of receivables due within a year. So its liabilities total CN¥147.0b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the CN¥16.7b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Zhenro Properties Group would probably need a major re-capitalization if its creditors were to demand repayment.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

But on the bright side, its interest cover is a good sign, and makes us more optimistic. After considering the datapoints discussed, we think Zhenro Properties Group has too much debt. That sort of riskiness is ok for some, but it certainly doesn't float our boat. When analysing debt levels, the balance sheet is the obvious place to start.
