David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Vongroup Limited (HKG:318) does have debt on its balance sheet. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Vongroup's Debt?
As you can see below, at the end of April 2022, Vongroup had HK$71.0m of debt, up from HK$22.1m a year ago. Click the image for more detail. But on the other hand it also has HK$126.2m in cash, leading to a HK$55.2m net cash position.
A Look At Vongroup's Liabilities
We can see from the most recent balance sheet that Vongroup had liabilities of HK$94.1m falling due within a year, and liabilities of HK$14.0m due beyond that. Offsetting this, it had HK$126.2m in cash and HK$142.0m in receivables that were due within 12 months. So it can boast HK$160.0m more liquid assets than total liabilities.
This luscious liquidity implies that Vongroup's balance sheet is sturdy like a giant sequoia tree. On this view, lenders should feel as safe as the beloved of a black-belt karate master. Succinctly put, Vongroup boasts net cash, so it's fair to say it does not have a heavy debt load!
In fact Vongroup's saving grace is its low debt levels, because its EBIT has tanked 38% in the last twelve months. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. When analysing debt levels, the balance sheet is the obvious place to start. But you can't view debt in total isolation; since Vongroup will need earnings to service that debt. So if you're keen to discover more about its earnings, it might be worth checking out this graph of its long term earnings trend.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Vongroup may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Vongroup reported free cash flow worth 12% of its EBIT, which is really quite low. That limp level of cash conversion undermines its ability to manage and pay down debt.
Summing Up
While it is always sensible to investigate a company's debt, in this case Vongroup has HK$55.2m in net cash and a strong balance sheet. So we don't have any problem with Vongroup's use of debt. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
