Is Henderson Land Development (HKG:12) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Henderson Land Development Company Limited (HKG:12) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Henderson Land Development Carry?

The chart below, which you can click on for greater detail, shows that Henderson Land Development had HK$100.1b in debt in June 2021; about the same as the year before. However, it also had HK$14.0b in cash, and so its net debt is HK$86.1b.

How Healthy Is Henderson Land Development's Balance Sheet?

According to the last reported balance sheet, Henderson Land Development had liabilities of HK$51.5b due within 12 months, and liabilities of HK$90.6b due beyond 12 months. On the other hand, it had cash of HK$14.0b and HK$20.3b worth of receivables due within a year. So its liabilities total HK$107.7b more than the combination of its cash and short-term receivables.

This is a mountain of leverage even relative to its gargantuan market capitalization of HK$170.4b. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

As it happens Henderson Land Development has a fairly concerning net debt to EBITDA ratio of 6.0 but very strong interest coverage of 19.5. So either it has access to very cheap long term debt or that interest expense is going to grow! Also relevant is that Henderson Land Development has grown its EBIT by a very respectable 20% in the last year, thus enhancing its ability to pay down debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Henderson Land Development's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Henderson Land Development generated free cash flow amounting to a very robust 96% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.

Our View

Henderson Land Development's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. But the stark truth is that we are concerned by its net debt to EBITDA. Looking at all the aforementioned factors together, it strikes us that Henderson Land Development can handle its debt fairly comfortably. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
