Midea Real Estate Holding (HKG:3990) Seems To Be Using A Lot Of Debt

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Midea Real Estate Holding Limited (HKG:3990) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

Why Does Debt Bring Risk?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. If things get really bad, the lenders can take control of the business. How Strong Is Midea Real Estate Holding's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Midea Real Estate Holding had liabilities of CN¥149.5b due within 12 months and liabilities of CN¥31.9b due beyond that. On the other hand, it had cash of CN¥18.7b and CN¥40.7b worth of receivables due within a year. So it has liabilities totalling CN¥122.0b more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the CN¥9.87b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Midea Real Estate Holding would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). We're quite clear that we consider Midea Real Estate Holding to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity.
