Dongyue Group (HKG:189) Is Increasing Its Dividend To CN¥0.60

The board of Dongyue Group Limited (HKG:189) has announced that it will be paying its dividend of CN¥0.60 on the 13th of July, an increased payment from last year's comparable dividend. The payment will take the dividend yield to 7.4%, which is in line with the average for the industry.

Dongyue Group's Earnings Easily Cover The Distributions

We aren't too impressed by dividend yields unless they can be sustained over time. Based on the last payment, Dongyue Group was paying only paying out a fraction of earnings, but the payment was a massive 97% of cash flows. While the business may be attempting to set a balanced dividend policy, a cash payout ratio this high might expose the dividend to being cut if the business ran into some challenges.

EPS is set to fall by 35.1% over the next 12 months. Assuming the dividend continues along recent trends, we believe the payout ratio could be 62%, which we are pretty comfortable with and we think is feasible on an earnings basis.

Dividend Volatility

Although the company has a long dividend history, it has been cut at least once in the last 10 years. The dividend has gone from an annual total of CN¥0.104 in 2013 to the most recent total annual payment of CN¥0.528. This works out to be a compound annual growth rate (CAGR) of approximately 18% a year over that time. It is great to see strong growth in the dividend payments, but cuts are concerning as it may indicate the payout policy is too ambitious.

The Dividend Looks Likely To Grow

With a relatively unstable dividend, it's even more important to see if earnings per share is growing. Dongyue Group has impressed us by growing EPS at 18% per year over the past five years. A low payout ratio and decent growth suggests that the company is reinvesting well, and it also has plenty of room to increase the dividend over time.

Overall, we always like to see the dividend being raised, but we don't think Dongyue Group will make a great income stock. With cash flows lacking, it is difficult to see how the company can sustain a dividend payment. Overall, we don't think this company has the makings of a good income stock.
