Henderson Land Development (HKG:12) Use Of Debt Could Be Considered Risky
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We note that Henderson Land Development Company Limited (HKG:12) does have debt on its balance sheet. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Henderson Land Development's Net Debt?
You can click the graphic below for the historical numbers, but it shows that Henderson Land Development had HK$145.1b of debt in December 2022, down from HK$159.1b, one year before. However, it does have HK$11.3b in cash offsetting this, leading to net debt of about HK$133.8b.
How Strong Is Henderson Land Development's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Henderson Land Development had liabilities of HK$60.5b due within 12 months and liabilities of HK$124.2b due beyond that. On the other hand, it had cash of HK$11.3b and HK$13.7b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$159.7b.
When you consider that this deficiency exceeds the company's huge HK$129.3b market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Henderson Land Development has a rather high debt to EBITDA ratio of 18.2 which suggests a meaningful debt load. But the good news is that it boasts fairly comforting interest cover of 7.0 times, suggesting it can responsibly service its obligations. Shareholders should be aware that Henderson Land Development's EBIT was down 24% last year. If that decline continues then paying off debt will be harder than selling foie gras at a vegan convention. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Henderson Land Development can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we always check how much of that EBIT is translated into free cash flow. Our View
To be frank both Henderson Land Development's net debt to EBITDA and its track record of (not) growing its EBIT make us rather uncomfortable with its debt levels. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. We're quite clear that we consider Henderson Land Development to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
