Here's Why China Everbright Environment Group (HKG:257) Is Weighed Down By Its Debt Load

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that China Everbright Environment Group Limited (HKG:257) does have debt on its balance sheet. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. How Strong Is China Everbright Environment Group's Balance Sheet?

According to the last reported balance sheet, China Everbright Environment Group had liabilities of HK$41.2b due within 12 months, and liabilities of HK$82.5b due beyond 12 months. On the other hand, it had cash of HK$8.58b and HK$37.5b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$77.6b.

This deficit casts a shadow over the HK$18.8b company, like a colossus towering over mere mortals. So we definitely think shareholders need to watch this one closely. At the end of the day, China Everbright Environment Group would probably need a major re-capitalization if its creditors were to demand repayment.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.

On the face of it, China Everbright Environment Group's conversion of EBIT to free cash flow left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. Having said that, its ability to grow its EBIT isn't such a worry. After considering the datapoints discussed, we think China Everbright Environment Group has too much debt. While some investors love that sort of risky play, it's certainly not our cup of tea. When analysing debt levels, the balance sheet is the obvious place to start.
