Mountview Estates (LON:MTVW) Seems To Use Debt Quite Sensibly

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Mountview Estates P.L.C. (LON:MTVW) does carry debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. What Is Mountview Estates's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2020 Mountview Estates had UK£47.7m of debt, an increase on UK£40.0m, over one year. Net debt is about the same, since the it doesn't have much cash.

A Look At Mountview Estates's Liabilities

According to the last reported balance sheet, Mountview Estates had liabilities of UK£6.01m due within 12 months, and liabilities of UK£48.8m due beyond 12 months. Offsetting this, it had UK£608.0k in cash and UK£1.83m in receivables that were due within 12 months. So it has liabilities totalling UK£52.3m more than its cash and near-term receivables, combined.

Since publicly traded Mountview Estates shares are worth a total of UK£428.9m, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Mountview Estates has a low net debt to EBITDA ratio of only 1.4. And its EBIT covers its interest expense a whopping 45.6 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On the other hand, Mountview Estates saw its EBIT drop by 8.6% in the last twelve months. That sort of decline, if sustained, will obviously make debt harder to handle. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since Mountview Estates will need earnings to service that debt. So when considering debt, it's definitely worth looking at the earnings trend. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. In the last three years, Mountview Estates created free cash flow amounting to 19% of its EBIT, an uninspiring performance. That limp level of cash conversion undermines its ability to manage and pay down debt.

Our View

On our analysis Mountview Estates's interest cover should signal that it won't have too much trouble with its debt. However, our other observations weren't so heartening. For instance it seems like it has to struggle a bit to grow its EBIT. Looking at all this data makes us feel a little cautious about Mountview Estates's debt levels. While debt does have its upside in higher potential returns, we think shareholders should definitely consider how debt levels might make the stock more risky. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it. Consider risks, for instance.
