Is First Property Group (LON:FPO) A Risky Investment?

What Risk Does Debt Bring?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does First Property Group Carry?

As you can see below, First Property Group had UK£12.0m of debt at September 2023, down from UK£12.8m a year prior. However, it does have UK£6.71m in cash offsetting this, leading to net debt of about UK£5.28m.

How Strong Is First Property Group's Balance Sheet?

We can see from the most recent balance sheet that First Property Group had liabilities of UK£18.7m falling due within a year, and liabilities of UK£19.4m due beyond that. Offsetting these obligations, it had cash of UK£6.71m as well as receivables valued at UK£4.27m due within 12 months. So it has liabilities totalling UK£27.2m more than its cash and near-term receivables, combined.

When you consider that this deficiency exceeds the company's UK£19.4m market capitalization, you might well be inclined to review the balance sheet intently. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

First Property Group shareholders face the double whammy of a high net debt to EBITDA ratio (38.8), and fairly weak interest coverage, since EBIT is just 0.069 times the interest expense. This means we'd consider it to have a heavy debt load. One redeeming factor for First Property Group is that it turned last year's EBIT loss into a gain of UK£17k, over the last twelve months. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if First Property Group can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Happily for any shareholders, First Property Group actually produced more free cash flow than EBIT over the last year. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

Our View

On the face of it, First Property Group's net debt to EBITDA left us tentative about the stock, and its interest cover was no more enticing than the one empty restaurant on the busiest night of the year. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the bigger picture, it seems clear to us that First Property Group's use of debt is creating risks for the company. If everything goes well that may pay off but the downside of this debt is a greater risk of permanent losses. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
