DS Smith's Payment Has Solid Earnings Coverage
While it is great to have a strong dividend yield, we should also consider whether the payment is sustainable. Before this announcement, DS Smith was paying out 73% of earnings, but a comparatively small 40% of free cash flows. This leaves plenty of cash for reinvestment into the business.
The next year is set to see EPS grow by 40.8%. If the dividend continues on this path, the payout ratio could be 51% by next year, which we think can be pretty sustainable going forward.
Dividend Volatility
The company has a long dividend track record, but it doesn't look great with cuts in the past. The dividend has gone from UK£0.065 in 2012 to the most recent annual payment of UK£0.12. This means that it has been growing its distributions at 6.4% per annum over that time. It's good to see the dividend growing at a decent rate, but the dividend has been cut at least once in the past. DS Smith might have put its house in order since then, but we remain cautious.
DS Smith May Find It Hard To Grow The Dividend
Growing earnings per share could be a mitigating factor when considering the past fluctuations in the dividend. Over the past five years, it looks as though DS Smith's EPS has declined at around 4.7% a year. If earnings continue declining, the company may have to make the difficult choice of reducing the dividend or even stopping it completely - the opposite of dividend growth. Earnings are forecast to grow over the next 12 months and if that happens we could still be a little bit cautious until it becomes a pattern.

Overall, we always like to see the dividend being raised, but we don't think DS Smith will make a great income stock. The company is generating plenty of cash, which could maintain the dividend for a while, but the track record hasn't been great.
