Here's Why United Oil & Gas (LON:UOG) Has A Meaningful Debt Burden

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies United Oil & Gas Plc (LON:UOG) makes use of debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does United Oil & Gas Carry?

The image below, which you can click on for greater detail, shows that United Oil & Gas had debt of US$1.73m at the end of June 2023, a reduction from US$3.96m over a year. On the flip side, it has US$553.9k in cash leading to net debt of about US$1.17m.

A Look At United Oil & Gas' Liabilities

According to the last reported balance sheet, United Oil & Gas had liabilities of US$6.94m due within 12 months, and liabilities of US$256.6k due beyond 12 months. On the other hand, it had cash of US$553.9k and US$3.75m worth of receivables due within a year. So it has liabilities totalling US$2.89m more than its cash and near-term receivables, combined.

This deficit isn't so bad because United Oil & Gas is worth US$8.61m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

United Oil & Gas has net debt of just 0.13 times EBITDA, suggesting it could ramp leverage without breaking a sweat. And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. In fact United Oil & Gas's saving grace is its low debt levels, because its EBIT has tanked 59% in the last twelve months. When it comes to paying off debt, falling earnings are no more useful than sugary sodas are for your health. When analysing debt levels, the balance sheet is the obvious place to start. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. In the last three years, United Oil & Gas's free cash flow amounted to 25% of its EBIT, less than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.

Our View

We feel some trepidation about United Oil & Gas's difficulty EBIT growth rate, but we've got positives to focus on, too. For example, its interest cover and net debt to EBITDA give us some confidence in its ability to manage its debt. Looking at all the angles mentioned above, it does seem to us that United Oil & Gas is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
