What trends should we look for it we want to identify stocks that can multiply in value over the long term? Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. That's why when we briefly looked at Tandem Group's (LON:TND) ROCE trend, we were pretty happy with what we saw.

Understanding Return On Capital Employed (ROCE)

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Tandem Group:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.12 = UK£3.4m ÷ (UK£35m - UK£6.1m) (Based on the trailing twelve months to June 2022).

Thus, Tandem Group has an ROCE of 12%. In isolation, that's a pretty standard return but against the Leisure industry average of 18%, it's not as good.

While the past is not representative of the future, it can be helpful to know how a company has performed historically, which is why we have this chart above. So How Is Tandem Group's ROCE Trending?

The trend of ROCE doesn't stand out much, but returns on a whole are decent. Over the past five years, ROCE has remained relatively flat at around 12% and the business has deployed 100% more capital into its operations. 12% is a pretty standard return, and it provides some comfort knowing that Tandem Group has consistently earned this amount. Over long periods of time, returns like these might not be too exciting, but with consistency they can pay off in terms of share price returns.

One more thing to note, even though ROCE has remained relatively flat over the last five years, the reduction in current liabilities to 18% of total assets, is good to see from a business owner's perspective. This can eliminate some of the risks inherent in the operations because the business has less outstanding obligations to their suppliers and or short-term creditors than they did previously.

What We Can Learn From Tandem Group's ROCE

The main thing to remember is that Tandem Group has proven its ability to continually reinvest at respectable rates of return. And the stock has done incredibly well with a 209% return over the last five years, so long term investors are no doubt ecstatic with that result. So while investors seem to be recognizing these promising trends, we still believe the stock deserves further research.
