Renewi plc's (LON:RWI) Shares Bounce 54% But Its Business Still Trails The Market
Renewi plc (LON:RWI) shares have had a really impressive month, gaining 54% after a shaky period beforehand. The last 30 days bring the annual gain to a very sharp 30%.
Although its price has surged higher, Renewi's price-to-earnings (or "P/E") ratio of 10.8x might still make it look like a buy right now compared to the market in the United Kingdom, where around half of the companies have P/E ratios above 15x and even P/E's above 28x are quite common. However, the P/E might be low for a reason and it requires further investigation to determine if it's justified.
Renewi hasn't been tracking well recently as its declining earnings compare poorly to other companies, which have seen some growth on average. It seems that many are expecting the dour earnings performance to persist, which has repressed the P/E. If you still like the company, you'd be hoping this isn't the case so that you could potentially pick up some stock while it's out of favour.

There's an inherent assumption that a company should underperform the market for P/E ratios like Renewi's to be considered reasonable.
Taking a look back first, the company's earnings per share growth last year wasn't something to get excited about as it posted a disappointing decline of 15%. At least EPS has managed not to go completely backwards from three years ago in aggregate, thanks to the earlier period of growth. Accordingly, shareholders probably wouldn't have been overly satisfied with the unstable medium-term growth rates.
Shifting to the future, estimates from the eight analysts covering the company suggest earnings should grow by 8.6% each year over the next three years. With the market predicted to deliver 13% growth per annum, the company is positioned for a weaker earnings result.
In light of this, it's understandable that Renewi's P/E sits below the majority of other companies. Apparently many shareholders weren't comfortable holding on while the company is potentially eyeing a less prosperous future.
The Bottom Line On Renewi's P/E
The latest share price surge wasn't enough to lift Renewi's P/E close to the market median. We'd say the price-to-earnings ratio's power isn't primarily as a valuation instrument but rather to gauge current investor sentiment and future expectations.
As we suspected, our examination of Renewi's analyst forecasts revealed that its inferior earnings outlook is contributing to its low P/E. Right now shareholders are accepting the low P/E as they concede future earnings probably won't provide any pleasant surprises. Unless these conditions improve, they will continue to form a barrier for the share price around these levels.
