Don't Nod Entertainment S.A.'s (EPA:ALDNE) 39% Price Boost Is Out Of Tune With Revenues
Don't Nod Entertainment S.A. (EPA:ALDNE) shareholders would be excited to see that the share price has had a great month, posting a 39% gain and recovering from prior weakness. Still, the 30-day jump doesn't change the fact that longer term shareholders have seen their stock decimated by the 69% share price drop in the last twelve months.
Even after such a large jump in price, there still wouldn't be many who think Don't Nod Entertainment's price-to-sales (or "P/S") ratio of 0.6x is worth a mention when the median P/S in France's Entertainment industry is similar at about 0.9x. While this might not raise any eyebrows, if the P/S ratio is not justified investors could be missing out on a potential opportunity or ignoring looming disappointment.

How Has Don't Nod Entertainment Performed Recently?
While the industry has experienced revenue growth lately, Don't Nod Entertainment's revenue has gone into reverse gear, which is not great. Perhaps the market is expecting its poor revenue performance to improve, keeping the P/S from dropping. However, if this isn't the case, investors might get caught out paying too much for the stock.

The only time you'd be comfortable seeing a P/S like Don't Nod Entertainment's is when the company's growth is tracking the industry closely.
Taking a look back first, the company's revenue growth last year wasn't something to get excited about as it posted a disappointing decline of 4.4%. This has soured the latest three-year period, which nevertheless managed to deliver a decent 18% overall rise in revenue. Although it's been a bumpy ride, it's still fair to say the revenue growth recently has been mostly respectable for the company.
Shifting to the future, estimates from the three analysts covering the company suggest revenue growth is heading into negative territory, declining 59% over the next year. That's not great when the rest of the industry is expected to grow by 20%.
With this in consideration, we think it doesn't make sense that Don't Nod Entertainment's P/S is closely matching its industry peers. Apparently many investors in the company reject the analyst cohort's pessimism and aren't willing to let go of their stock right now. There's a good chance these shareholders are setting themselves up for future disappointment if the P/S falls to levels more in line with the negative growth outlook.
The Bottom Line On Don't Nod Entertainment's P/S
Don't Nod Entertainment appears to be back in favour with a solid price jump bringing its P/S back in line with other companies in the industry While the price-to-sales ratio shouldn't be the defining factor in whether you buy a stock or not, it's quite a capable barometer of revenue expectations.
While Don't Nod Entertainment's P/S isn't anything out of the ordinary for companies in the industry, we didn't expect it given forecasts of revenue decline. With this in mind, we don't feel the current P/S is justified as declining revenues are unlikely to support a more positive sentiment for long. If we consider the revenue outlook, the P/S seems to indicate that potential investors may be paying a premium for the stock.
We don't want to rain on the parade too much, but we did also find 2 warning signs for Don't Nod Entertainment (1 is a bit concerning!) that you need to be mindful of.
